This unit explores cross-country economic interactions through trade, finance, and global cooperation, covering core trade theory, exchange rates, balance of payments, integration, and links between globalisation and sustainable development. It is the highest weighted section of IB Economics HL.

**Prerequisites:** Core microeconomic supply and demand analysis; Core macroeconomic national income accounting and policy

## Learning objectives

- Explain the core economic principles underpinning international trade and cross-border finance
- Evaluate the impacts of trade policies, economic integration, and globalisation on different economies
- Analyze exchange rate determination, balance of payments accounting, and adjustment mechanisms
- Distinguish between economic growth and development, and evaluate strategies to promote sustainable development
- Apply quantitative analysis techniques to global economy problems for IB Economics HL Paper 3

## Unit at a Glance

This unit follows a logical flow from the core theory of why countries trade, to barriers to trade, then international finance, then broader topics of economic integration, globalisation and development. Core topics are required for both SL and HL candidates, with additional quantitative and advanced analysis topics reserved for HL only.

You will build from theoretical foundations to real-world evaluation, learning to apply models to assess policy choices and their distributional impacts across different economies and population groups.

This unit includes the following core and HL-only sub-topics, ordered to build your knowledge incrementally:
- [Gains from international trade](https://www.owlsprep.com/study/ib-economics-hl-u4-gains-from-international-trade/) — Introduces core arguments for and expected outcomes of free trade between nations.
- [Comparative advantage theory](https://www.owlsprep.com/study/ib-economics-hl-u4-comparative-advantage-theory/) — Explains the opportunity cost basis for mutual gains from trade between countries.
- [Protectionism](https://www.owlsprep.com/study/ib-economics-hl-u4-protectionism/) — Covers different types of trade barriers and arguments for and against protecting domestic industries.
- [Exchange rate determination](https://www.owlsprep.com/study/ib-economics-hl-u4-exchange-rate-determination/) — Explains how floating and fixed exchange rates are determined in foreign exchange markets.
- [Balance of payments](https://www.owlsprep.com/study/ib-economics-hl-u4-balance-of-payments/) — Introduces the structure and components of a country's balance of payments accounts.
- [Terms of trade](https://www.owlsprep.com/study/ib-economics-hl-u4-terms-of-trade/) — Defines the terms of trade and explains factors that cause it to change over time.
- [Economic integration](https://www.owlsprep.com/study/ib-economics-hl-u4-economic-integration/) — Covers different levels of economic integration between blocs of countries.
- [Globalisation and its impacts](https://www.owlsprep.com/study/ib-economics-hl-u4-globalisation-and-its-impacts/) — Evaluates the economic, social and environmental impacts of increasing global integration.

- [Exchange rate systems (HL only)](https://www.owlsprep.com/study/ib-economics-hl-u4-exchange-rate-systems/) — Analyzes the features, advantages and disadvantages of different exchange rate systems.
- [Terms of trade calculations (HL only)](https://www.owlsprep.com/study/ib-economics-hl-u4-terms-of-trade-calculations/) — Covers how to calculate and interpret changes in the terms of trade over time.
- [Balance of payments adjustment (HL only)](https://www.owlsprep.com/study/ib-economics-hl-u4-balance-of-payments-adjustment/) — Explores how economies adjust to balance of payments disequilibrium under different systems.
- [Global economy quantitative analysis (HL only)](https://www.owlsprep.com/study/ib-economics-hl-u4-global-economy-quantitative-analysis/) — Covers application of key models to solve Paper 3 style quantitative problems.

## Common pitfalls

- **Wrong:** Confusing absolute advantage with comparative advantage when evaluating gains from trade
  - Why it fails: Absolute advantage refers to lower absolute production cost, while comparative advantage is based on opportunity cost, which is the correct basis for mutual gains from trade
  - Correct: Always base trade gain analysis on comparative advantage (opportunity cost) rather than absolute production efficiency
- **Wrong:** Mixing up current account and capital/financial account components in balance of payments
  - Why it fails: Many students misclassify transactions, leading to incorrect analysis of balance of payments imbalances
  - Correct: Remember the current account tracks trade in goods/services and income flows, while the financial account tracks cross-border asset transactions
- **Wrong:** Assuming free trade always benefits all groups in an economy
  - Why it fails: While aggregate gains from free trade are common, they often come with concentrated losses for import-competing industries and their workers
  - Correct: Always evaluate distributional impacts when assessing the outcomes of trade policy changes

## Cheatsheet

| Concept/Key Formula | Summary |
| --- | --- |
| Opportunity cost (comparative advantage) | $OC_{good A} = \frac{Units\ of\ good\ B\ given\ up}{Units\ of\ good\ A\ produced}$ |
| Terms of Trade (ToT) | $ToT = \frac{Index\ of\ export\ prices}{Index\ of\ import\ prices} \times 100$ |
| Balance of Payments Identity | $Current\ Account + Capital\ Account + Financial\ Account = 0$ |
| Comparative advantage | Ability to produce a good at lower opportunity cost than another country |
| Free Trade Area vs Customs Union | FTA has free internal trade, customs union adds a common external tariff |
| Depreciation | Fall in value of a currency under a floating exchange rate system |
| Human Development Index (HDI) | Composite measure of development covering health, education, and average income |
| Current account deficit | Value of imports of goods/services > value of exports of goods/services |
