## Measurement of Unemployment

**Unemployment** — Unemployment occurs when people who are willing and able to work at prevailing wage rates cannot find employment

*Example:* A recent university graduate actively searching for a full-time role is unemployed

The unemployment rate is the standard measure of unemployment, calculated as a percentage of the labour force that is unemployed. The labour force includes all people of working age who are either employed or actively seeking work.

$$\text{Unemployment Rate} = \frac{\text{Number of Unemployed}}{\text{Labour Force}} \times 100$$

**Worked example:** A country has 24 million employed people, 1.8 million people actively looking for work, and 6 million working age people not in the labour force. Calculate the unemployment rate.

1. Step 1: Calculate the size of the labour force, which equals employed plus unemployed people actively seeking work:

> Official statistics exclude hidden unemployment, which includes discouraged workers who have stopped searching for work and part-time workers who want full-time work. This means official rates often understate true unemployment.

## Classifications of Unemployment by Cause

Unemployment is grouped by its root cause, and exam questions regularly require you to identify and explain different types.

- **Frictional unemployment**: Short-term unemployment for workers between jobs (e.g. recent graduates, people relocating for work)
- **Seasonal unemployment**: Unemployment from regular seasonal changes in labour demand (e.g. farm workers after harvest, retail staff post-Christmas)
- **Structural unemployment**: Long-term unemployment from a mismatch between worker skills and available jobs, caused by structural economic change
- **Cyclical (demand-deficient) unemployment**: Unemployment from falling aggregate demand during an economic recession

**Worked example:** Classify the following scenario: A hotel worker in a beach resort is laid off during the winter off-season and actively searches for other work.

1. The unemployment is caused by regular seasonal changes in demand for tourism and hotel services at the beach resort.
2. This matches the definition of seasonal unemployment, a type of equilibrium unemployment that is expected and predictable each year.

## Equilibrium vs Disequilibrium Unemployment (HL)

HL syllabus requires you to distinguish between two broad categories of unemployment based on labour market equilibrium.

**Equilibrium Unemployment** — Unemployment that exists when the labour market is at equilibrium (quantity of labour supplied equals quantity demanded). It is made up of frictional and structural unemployment, and equals the natural rate of unemployment.

**Disequilibrium Unemployment** — Unemployment that exists when the labour market is not at equilibrium, with excess supply of labour at the prevailing wage rate. Common causes include minimum wages set above equilibrium and trade union wage bargaining.

**Worked example:** A trade union negotiates a real wage rate that is above the equilibrium wage rate in the manufacturing sector. What type of unemployment does this cause?

1. At the negotiated wage above equilibrium, the number of workers willing to work (quantity supplied) is higher than the number of jobs manufacturing firms want to fill (quantity demanded).
2. The gap between quantity supplied and quantity demanded is unemployment, and the labour market is not clearing at the negotiated wage.
3. This is real-wage disequilibrium unemployment, caused by wage rigidity above the equilibrium level.

> Equilibrium unemployment cannot be fixed by boosting aggregate demand alone, because the labour market is already at full employment. It requires supply-side policies to reduce frictional or structural unemployment.

## Costs of Unemployment

Examiners often ask to evaluate the economic and social costs of unemployment, which vary by duration and type of unemployment.

- **Economic costs**: Lost total output (economy operates inside its production possibility frontier), lost tax revenue for government, increased welfare spending, hysteresis (permanent skill loss for long-term unemployed)
- **Social costs': Increased income inequality, higher poverty rates, worse mental and physical health outcomes, increased crime and social unrest

**Worked example:** Explain why long-term structural unemployment has higher costs than short-term frictional unemployment.

1. Frictional unemployment is short-term: workers are actively searching for work and will typically find a match within a few months. Output losses are small and workers do not lose their skills.
2. Structural unemployment is often long-term, with workers unemployed for years. Over time, workers lose skills and work experience (hysteresis), making them less attractive to employers permanently.
3. This leads to persistent output loss, higher permanent government spending, and long-term social harms that are much more costly than short-term frictional unemployment.

## Common pitfalls

- **Wrong:** Calculating unemployment rate as a percentage of total population instead of the labour force
  - Why it fails: The unemployment rate only measures unemployment among people actively in the labour force, not the entire working age or national population
  - Correct: Always use the sum of employed and unemployed actively seeking work (the labour force) as the denominator for the calculation
- **Wrong:** Confusing structural unemployment with cyclical unemployment
  - Why it fails: Cyclical unemployment is caused by falling aggregate demand during a recession, while structural unemployment is caused by long-term structural change and skill mismatches
  - Correct: Check the cause: if it is from an economic downturn it is cyclical, if it is from permanent industry change it is structural
- **Wrong:** Claiming all unemployment is disequilibrium unemployment (HL)
  - Why it fails: Even when the labour market is at full equilibrium, frictional and structural unemployment exist, forming the natural rate of unemployment
  - Correct: Always distinguish between equilibrium (market-clearing, natural rate) and disequilibrium (excess supply from wage rigidity) unemployment in HL answers
- **Wrong:** Counting discouraged workers in official unemployment statistics
  - Why it fails: Official statistics only count people actively searching for work as unemployed, discouraged workers have stopped searching
  - Correct: Classify discouraged workers as hidden unemployment, not part of the official unemployment count
