## Measurement of Unemployment

**Unemployment** — Unemployment refers to people in the labour force who are able and willing to work, but do not currently have a job, and are actively seeking employment.

*Example:* A recent graduate applying for work is unemployed; a retired person is not counted.

The labour force (economically active population) includes all working-age people willing and able to work. The unemployment rate is calculated as a percentage of the labour force, not the total population.

$$\text{Unemployment Rate} = \frac{\text{Number of Unemployed}}{\text{Total Labour Force}} \times 100$$

**Worked example:** An economy has a working age population of 50 million: 32 million employed, 3 million unemployed, 15 million economically inactive. Calculate the unemployment rate.

1. Step 1: Calculate the total labour force, which excludes inactive people:

## Types and Causes of Unemployment

**Categories of Unemployment** — Unemployment is grouped by its underlying cause, which determines the appropriate policy response to reduce it.

*Notation:* Main types: frictional, seasonal, structural, cyclical

- **Frictional unemployment**: Temporary unemployment for people moving between jobs or entering the labour market, always exists in a dynamic economy
- **Seasonal unemployment**: Unemployment linked to seasonal demand patterns, e.g. farm workers after harvest, retail staff after Christmas
- **Structural unemployment**: Long-term unemployment from permanent economic changes, e.g. deindustrialisation, skills mismatch
- **Cyclical (demand-deficient) unemployment**: Unemployment from falling aggregate demand during a recession

**Worked example:** Identify the type of unemployment for each scenario: (a) A graphic designer leaves a job to relocate and searches for new work. (b) A car worker is made redundant after production moves abroad, their skills are no longer in demand locally.

1. (a) This is frictional unemployment: the worker is temporarily between jobs, unemployment is short-term during job search.
2. (b) This is structural unemployment: the job loss comes from a permanent change to the economy's industrial structure, causing a skills mismatch.

## Costs of Unemployment

Unemployment imposes costs on individuals, firms, the economy and society. The size of the cost depends on the duration and type of unemployment.

- **Individual costs**: Loss of income, lower living standards, increased risk of poverty, mental health problems, skill depreciation over time
- **Firm costs**: Lower revenue from reduced consumer spending, loss of skilled workers, lower profits
- **Economic costs**: Loss of potential output (actual output below full employment), higher government borrowing, wasted labour resources
- **Social costs`: Increased inequality, higher rates of crime, regional decline, social unrest

**Worked example:** Explain why long-term structural unemployment has a higher cost to the economy than short-term frictional unemployment.

1. Step 1: Frictional unemployment is temporary, workers move into new jobs quickly, so output loss is small and temporary.
2. Step 2: Structural unemployment is long-term: workers out of work for years experience skill depreciation, making them less employable over time.
3. Step 3: Long-term unemployment leads to persistent output loss, permanently lower tax revenue and higher government benefit spending, plus higher social costs like inequality.
4. Conclusion: Structural unemployment imposes far higher net costs than frictional unemployment.

## Limitations and Exam Phrasing

Official unemployment statistics often do not reflect the true level of unemployment, a common evaluation point in CIE exams.

- Hidden unemployment: Discouraged workers who stopped searching for work, or underemployed part-time workers are not counted as unemployed, understating true unemployment
- Claimant count can overstate unemployment if people work illegally while claiming benefits, or understate it if people claim other non-unemployment benefits

**Exam command terms**

CIE uses common command terms for unemployment questions with specific expectations:

- **Distinguish** — Clearly outline differences between two types of unemployment, use examples to illustrate *(Distinguish between frictional and structural unemployment)*

- **Calculate** — Show all working steps for the unemployment rate, do not only provide a final answer *(Calculate the unemployment rate from given data)*

- **Evaluate** — Consider both economic and social costs, and note that impact depends on unemployment type and duration *(Evaluate the impact of rising unemployment on an economy)*

## Common pitfalls

- **Wrong:** Calculating unemployment rate as a percentage of total population instead of total labour force
  - Why it fails: Unemployment only measures people actively seeking work, so economically inactive people in the total population should be excluded
  - Correct: Always sum employed + unemployed to get the total labour force first, then divide the number of unemployed by this total
- **Wrong:** Counting discouraged workers who stopped looking for work as unemployed
  - Why it fails: Unemployment requires active job search, so discouraged workers are classified as economically inactive
  - Correct: Exclude discouraged workers from the unemployment count, and use hidden unemployment as an evaluation point
- **Wrong:** Claiming all unemployment is harmful to the economy
  - Why it fails: A low level of frictional unemployment is natural and beneficial for a dynamic economy, allowing workers to move to more productive roles
  - Correct: Only high long-term unemployment creates significant net costs; low frictional unemployment is expected at full employment
- **Wrong:** Confusing structural unemployment with cyclical unemployment
  - Why it fails: Structural unemployment is caused by supply-side changes, not falling aggregate demand, requiring different policy solutions
  - Correct: Check if unemployment is caused by recession (cyclical) or permanent industry changes (structural) when answering questions
